California SaaS Sales Tax Changes: Is Your Business Affected?
Beginning January 1, 2027, California will generally tax many prewritten software subscriptions and digital products, including cloud-based Software as a Service (SaaS). Businesses selling or purchasing software should review their obligations before the effective date.
What software may be taxable?
Cloud-based accounting, payroll, CRM and project management subscriptions, downloadable prewritten software and other standard software accessed online. Qualifying custom software and certain professional services may remain exempt.
Does your business need to collect tax?
Sellers of taxable software to California customers may need to register and collect sales or use tax. Out-of-state sellers must also evaluate California nexus and registration requirements.
What does the $5 million threshold mean?
The special $5 million rule concerns qualifying digital product sales to the same purchaser. When the statutory threshold is exceeded, responsibility for paying tax may shift to the purchaser. It is not an exemption for businesses with less than $5 million in total revenue, and the tax itself does not disappear.
What if your customer operates in multiple states?
A customer may have a California billing address but employees using software in several states. Review customer address records and request user or license locations by state. Keep contracts and supporting documentation. Special sourcing and multiple-points-of-use rules may apply; do not automatically tax the full subscription or allocate it solely by headcount without reviewing the applicable guidance.
What if your business buys SaaS?
If taxable software is used in California and the vendor does not collect tax, the purchaser may owe California use tax.
What should you do now?
Review software products and subscriptions, identify California customers and multistate users, evaluate registration requirements, and prepare billing systems for January 2027.
